  1. Q1Investment strategies and risk

How does diversification primarily affect a stock portfolio?

    1. AIt guarantees a positive return over any five-year period
    2. BIt reduces unsystematic risk but not overall market risk
    3. CIt eliminates all investment risk if enough stocks are held
    4. DIt increases systematic risk while lowering company risk
    Show answer

    B. It reduces unsystematic risk but not overall market risk Diversification spreads investments across issuers, industries, and asset classes, which reduces company-specific and industry-specific risk. It cannot remove systematic market risk, because a broad market decline affects most securities at once. Diversification is a risk-management tool, not a guarantee of profit, and adding more stocks eventually produces diminishing reductions in unsystematic risk.

  2. Q2Soliciting business

An underwriter is in the pre-filing period of a registered initial public offering. Which activity is prohibited?

    1. AConducting internal due diligence on the issuer
    2. BSoliciting indications of interest from retail customers
    3. CDrafting the registration statement
    4. DNegotiating the underwriting agreement with the issuer and selling group
    Show answer

    B. Soliciting indications of interest from retail customers During the pre-filing period, Section 5 of the Securities Act of 1933 prohibits offers and sales of the security, including soliciting indications of interest from customers. The underwriter may still investigate the issuer, prepare the registration statement, and negotiate the underwriting agreement. Public communications are tightly restricted until a registration statement is filed and the cooling-off period begins.

  3. Q3Account types

A grandparent opens a Uniform Transfers to Minors Act account for a grandchild. Which statement is correct?

    1. AThe grandparent may revoke the gift at any time
    2. BThe account must be owned jointly with the grandparent
    3. CThe custodian may use the assets for the custodian's personal expenses
    4. DThe gift is irrevocable and the assets belong to the minor
    Show answer

    D. The gift is irrevocable and the assets belong to the minor A UTMA account holds an irrevocable gift for the benefit of a minor, and the assets legally belong to the minor. The custodian manages the account and may spend funds only for the minor's benefit. The donor cannot revoke the transfer or reclaim the assets, and the account is not a joint tenancy with the grandparent. Custodial misuse of the assets is a breach of fiduciary duty.

Common questions

Strike price plus premium, for both the buyer and the writer. A 50 call bought for 3 breaks even at 53.

Strike price minus premium. A 50 put bought for 3 breaks even at 47.

The premium paid, times 100 shares per contract. A call or put bought for 3 can lose at most $300.

The writer must deliver shares at the strike price, and a stock price has no upper limit, so the loss has none either.

Strike minus premium, times 100, reached if the stock falls to zero. A 50 put bought for 3 can gain at most $4,700.
